I'm currently testing GFI Webmon for our environment. Here is the issue I'm facing:

When I remove "Web Proxy Filter" from the HTTP protocol in ISA, GFI stops seeing any traffic. Is this filter required as I don't want to NAT my traffic through ISA (Web proxy filter implies NAT).

Yes, currently the Web Proxy Filter is a requirement within GFI WebMonitor 2009
